The Aave decentralized lending platform (AaveDAO) finds itself embroiled in a heated debate regarding the continued use of Dai (DAI) as collateral for loans. This controversy stems from a recent move by MakerDAO, the organization responsible for issuing the Dai stablecoin, to mint a significant amount of Dai (600 million) backed by a controversial stablecoin called eUSD.

AaveDAO, governed by its token holders, functions as a lending marketplace where users can borrow and lend various cryptocurrencies. One of the key features of Aave is its reliance on collateral – users must deposit assets to secure loans. Previously, Dai, an algorithmic stablecoin pegged to the US dollar, enjoyed a comfortable position as an accepted collateral option.

However, MakerDAO's decision to mint Dai with eUSD as backing has cast a shadow of doubt on the overall stability of Dai. Critics, including Aave Chan initiative founder Marc Zeller, have voiced concerns about the inherent risks associated with eUSD. AaveDAO risk management consultant, Chaos Labs, has offered a more moderate solution. Their proposal suggests a 12% reduction in the LTV for Dai collateral. This would mean that borrowers using Dai would need to deposit 12% more collateral compared to the current system to secure the same loan amount.

The crux of the debate hinges on the perceived riskiness of eUSD. While advertised as a "delta-neutral" stablecoin, meaning its value should remain stable regardless of market fluctuations, critics have identified potential vulnerabilities. Some argue that a sustained bear market could trigger negative yield on eUSD positions, potentially leading to a wave of redemptions and a decline in its value below $1. Others highlight Lido staking network issues as a potential threat, where stETH's (a Lido staked Ethereum derivative) value could deviate significantly from ETH, jeopardizing the collateralization of eUSD.

Defenders of the eUSD approach, including MakerDAO founder Rune Christenson, maintain that proper risk management strategies are in place across MakerDAO, Ethena (the issuer of eUSD), and Morpho (the lending protocol facilitating the eUSD-backed Dai minting). They argue that the benefits of eUSD staking yields outweigh the potential risks.
