This concept has become a hot topic of discussion, prompting central banks to dive into the action. The Bank for International Settlements, a global forum of central banks based in Basel, is shaking things up by revamping its cross-border payments mechanisms in what seems to be their most ambitious venture yet.

The BIS envisions a future where central bank money and deposits are tokenized to leverage smart contracts, marking a significant shift in how transactions are handled. During a recent press briefing, Cecilia Skingsley, the head of the BIS Innovation Hub, emphasized that the next big leap in digital currency and payment evolution lies in tokenization. The goal? To implement smart contracts that can automate transactions swiftly on a blockchain, cutting through the red tape that often hampers cross-border payments from banks.

This innovative project, labeled "Agorá" by the BIS Innovation Hub, has attracted the interest of seven central banks, including heavyweights such as the Bank of England, the Federal Reserve Bank of New York, and the French central bank representing the Eurozone. Other participants in this grand experiment include the central banks of Japan, Mexico, South Korea, and Switzerland. While commercial financial entities may join later on, the BIS is still in the process of selecting potential participants, with an open call for interest expected to roll out in the following weeks.

Amidst the growing buzz around tokenization, various entities like governments, regulators, and financial institutions are exploring how blockchain technology can streamline market operations. Experimental zones established by the US, UK, and European Union allow institutions to test the feasibility of tokenizing financial instruments under a watchful regulatory eye. Larry Fink, the CEO of BlackRock, envisions a future where every financial asset is tokenized, a sentiment echoed by others within the industry.

Experts like Oliver Wyman estimate that the value of tokenized assets could skyrocket to an impressive $14 trillion by 2030, indicating a potential shift towards digitalization in the financial sector. Despite initial successes in this arena, the BIS points out that current tokenization initiatives are fragmented and don't seamlessly blend with the broader financial ecosystem. With Project Agorá, the aim is to interconnect various financial components by tokenizing central bank money for blockchain settlements, ensuring a more cohesive and efficient financial landscape.

Central banks often take on the role of adjusting interest rates and monitoring monetary policy, which are their more public-facing functions. However, they are also instrumental in facilitating large-scale transactions that financial institutions execute daily. By offering final settlement services, central banks ensure that transactions reach completion smoothly, even if different currencies are involved. This involves intricate communication across different systems, a process that Agorá seeks to simplify by merging clearing, settlement, and messaging into unified ledgers, paving the way for smoother transactions and reduced uncertainties.

Under the Agorá project, central banks would tokenize their currency, creating Central Bank Digital Currencies (CBDCs) to guarantee fair settlement. Financial institutions, on the other hand, would see their deposits and assets tokenized, with smart contracts encoding attributes and directives for streamlined operations. While blockchain advocates often highlight the potential of decentralization and the removal of intermediaries, the BIS adopts a different stance. Hyun Song Shin, the head of research and economic adviser at BIS, emphasized the importance of intermediaries in the international monetary system, highlighting the central banks' evolving role.

The initiative emerges as central banks face growing concerns about stablecoins and cryptocurrencies potentially encroaching upon their functions within the global financial system. Despite the promises and allure of cryptocurrency and tokenization, the BIS has expressed skepticism, dubbing crypto as a system flawed in its ability to take on the future of money due to its lack of the trust anchor provided by central banks.
