The 29-page report, released on Wednesday, underscores the need for specific rules and guidance to mitigate these risks.

The Treasury's analysis reveals that while NFTs can be used to launder money, they are rarely employed for terrorist financing. The report states, "The assessment finds that NFTs are highly susceptible to use in fraud and scams and are subject to theft. Illicit actors can use NFTs to launder proceeds from predicate crimes, often in combination with other methods to obfuscate the illicit source of proceeds of crime." However, it notes a lack of significant evidence regarding the misuse of NFTs by terrorists or proliferators compared to fraudsters.

The Treasury Department has been actively investigating money laundering and terrorist financing in the crypto space, with various reports issued over the past few years. The focus on anti-money laundering (AML) and illicit finance has also gained traction among U.S. lawmakers, with both Democrats and Republicans in the House and Senate scrutinizing these issues, though their approaches differ.

Fraud and Money Laundering in the NFT Space

The report highlights that most money laundering and terrorist financing still occur through fiat currency. However, it also points out the growing instances of fraud and money laundering within the NFT market. According to the Treasury, "Criminals often try to sell or trade stolen or illicitly-gained NFTs quickly in order to evade discovery, obfuscate the source of NFTs, or complicate the ability of NFT platforms, blockchain analytics companies, and law enforcement to trace the location of the NFTs and any profits from illicit sales." The lack of customer information requirements on many NFT platforms further exacerbates this issue.

The NFT market is particularly vulnerable to various types of fraud and scams, including "rug pulls" and phony sales. The Treasury also addresses copyright and trademark issues, stating, "Criminals may misrepresent the actual rights, particularly to an NFT’s referenced asset or access right, that an NFT might actually convey. Criminals may also violate copyright and trademark protections to market NFTs. These tactics could inflate the price of an NFT."

Recommendations for Regulatory Guidance

To address these challenges, the Treasury recommends that relevant authorities consider establishing rules or guidance specific to NFTs to "provide additional clarity on existing obligations for applicable NFT platforms." The report suggests that guidance, alerts, advisories, and other materials related to digital assets could clarify how existing regulations apply to NFTs and NFT platforms. Additionally, private sector outreach could enhance awareness of regulatory obligations and promote compliance among NFT platforms.

This proactive stance from the U.S. Treasury underscores the need for heightened regulatory oversight in the rapidly evolving NFT market, aiming to safeguard investors and maintain the integrity of the financial system.
